    Understanding Transfer Price vs Standard Cost

    Court of Appeals for the Eighth Circuit sent the case back, ordering the Tax Court to make numerous additional findings. The Tax Court’s decision Wednesday upheld the IRS’s method for reallocating profits between Coca-Cola and affiliates that made and sold ingredients for the company’s soft drinks. The ruling pertained to the company’s taxable income between 2007 and 2009. The Organization for Economic Cooperation and Development (OECD) first published its Transfer Pricing Guidelines for Multinational Enterprises and Tax Administrations in 1995. Reflecting an ongoing focus on international tax challenges including transfer pricing issues.

    1. If the production division is able to sell the transfer good in a competitive market (as well as internally), then again both must operate where their marginal costs equal their marginal revenue, for profit maximization.
    2. In a situation of excess or shortage of industry capacity, firms tend to impose restric­tions on sourcing decisions.
    3. For example, in Vietnam a company is exempted from preparing transfer pricing documentation if the revenue is below VND 50bn (approx. USD 2.2m) and when transactions with related parties are below VND 30bn (approx. USD 1.3m).

    U.S. rules also specifically permit shared services agreements.[83] Under such agreements, various group members may perform services which benefit more than one member. Prices charged are considered arm’s length where the costs are allocated in a consistent manner among the members based on reasonably anticipated benefits. For instance, shared services costs may be allocated among members based on a formula involving expected or actual sales or a combination of factors.     Contribution Margin Transfer Pricing

    A price that is too high disincentives the downstream division from buying from the upstream division, as costs are too high. In practice companies use many variations of cost-based prices but none of them provides satisfactory results. Therefore, cost-based system is al­ways a second choice, whereas market-based system is the first. However, in certain situations corporate management may not give complete independence to divisional manages in deciding whom to sell and from where to buy. Market- based transfer pricing systems do not provide satisfactory results if intermediate market does not exist or competitive prices cannot be established. In absence of an external market the selling division (sub-unit B) has no opportunity to sell its product outside the firm.

    When these entities report their own profits a transfer price may be necessary for accounting purposes to determine the costs of the transactions. In most situations pricing and sourcing decisions require some degree of subjective judgment and negotiation results in some form of com­promise between buyer and seller divisions. Negotiations may be based on market-based transfer prices or cost-based transfer prices depending on the company practices. Using the standard cost method in the above example, Company B would pay Company A $100 per laptop to cover the cost of manufacturing. In this way, company A does not lose money on production, and company B receives 100% of the sales profits.

    The main goal of transfer pricing regulation is to prevent both situations and ensure that profits are taxed at the place where value is actually created. If left unchecked, the practice could lead to the shifting of profits from high-tax countries to low(er)-tax countries, as shown in the example. After a year, Razor’s corporate staff realizes that Entwhistle has lost 80% of its previous customer base, and is now essentially relying upon its sales to Green to stay operational. Entwhistle’s profit margin has vanished, since it can only sell at cost, and its original management team, faced with a contracting business, have all left to work for competitors.

    Funds transfer pricing is a tool that banks and other financial institutions use to help them determine whether their business is profitable. They can also use this tool as a way to evaluate the profitability of different parts of their companies, including product offerings. Not having a system like this in place can lead to mispricing of products and services, and can increase the risk of volatility among other things. The term funds transfer pricing (FTP) refers to a system that is used to estimate how funding adds to a company’s overall profitability.

    The Organization for Economic Cooperation and Development (OECD) also maintains its own guidelines related to transfer pricing. Collectively these regulations aim to prevent profit shifting to lower tax jurisdictions and avoid international double taxation.     FTP is commonly used in the banking industry to help financial institutions analyze their strengths and failures. FTP may also help companies determine the profitability of various product lines offered, the performance of branch outlets, and judge the effectiveness of processes. If there is no market price at all on which to base a transfer price, you could consider using a system that creates a transfer price based on the cost of the components being transferred. The best way to do this is to add a margin onto the cost, where you compile the standard cost of a component, add a standard profit margin, and use the result as the transfer price.

    If competitive prices are not available or it is too costly to obtain market prices, transfer prices may be determined based on the cost plus profit. Cost-based transfer prices should be used only as a second option to market-based transfer prices because it involves complex calcula­tions and results are less than satisfactory. Ideally, divisional managers should have the freedom define transfer pricing to make sourcing decisions but in certain situations corporate management imposes restrictions on sourcing decisions. One such situation is when markets for the buying or the selling divisions are limited. If most of the large companies are integrated, it is unlikely that any significant production ca­pacity for intermediate products would be available outside integrated firms.

    Examples of Transfer Pricing

    The burden of proof that a transfer pricing adjustment by the IRS is incorrect is on the taxpayer unless the IRS adjustment is shown to be arbitrary and capricious. However, the courts have generally required both taxpayers and the IRS to demonstrate their facts where agreement is not reached. Most rules require that the tax authorities consider actual transactions between parties, and permit adjustment only to actual transactions.[32] Multiple transactions may be aggregated or tested separately, and testing may use multiple year data.

    Medtronic is accused of transferring intellectual property to low-tax havens globally. The transfer involves the value of intangible assets between Medtronic and its Puerto Rican manufacturing affiliate for the tax years 2005 and 2006. The court had initially sided with Medtronic, but the IRS filed an appeal. In mid-2022, the court found that Medtronic did not meet its burden of proof requirement, and the IRS abused its discretion by modifying the method it proposed Medtronic used. Because the production, marketing, and sales of Coca-Cola Co. (KO) are concentrated in various overseas markets, the company continues to defend its $3.3 billion transfer pricing of a royalty agreement.
